In real life, as castle must be built on a solid, stable foundation. If you were to "build it" in the sky, or in the air, it would be foolish. The effort would be pointless. The expression implies silly dreaming, a lack of reason and logic.

Imagine trying to actually build castles in the sky. It's impractical, right? In fact it's impossible. This is also true of another form of this expression, 'to build castles in the air. ' They both mean to fantasize and make impossible plans for the future that cannot possibly be carried out.
